IF my fed toon buys KDF prisoners off the exchange, why not convert them into colonists?
Why would "my people" remain prisoners if I take them from the "enemy" faction.

Because a large part of the game STUPIDLY remains wrapped around the nothion that the UFP and KDF are still enemies rather than sovereign members of the alliance. Narratively, were all one big happy fleet, but mechanically we are like oil and water.

Of course, if you merge the factions into One Big Happy Alliance... all the Prisoners will continue to be Prisoners, because they'll still have broken the law. They're just have broken Alliance law.
(also, all the Marauding doff missions would have to go.)
At least as of a year or two ago, KDF could use Federation side prisoners in the fleet starbase projects that took prisoners. So try mailing your useless fed prisoners to a KDF alt.

Yes, please. I hate that my friendly and helpful Gorn freighter captain had "Marauding XP" forced onto her, because she peacefully talked down a loudmouth Bajoran from starting a riot.
So as a fed character, I buy off the exchange prisoners from a KDF player (so they would be prisoners of the Empire)
These doff prisoners would be (technically) fed officers etc, but being flooded with doff toons of any other type would be problematic, so converting them into colonists would be more reasonable right?
Same with a KDF toon buying from a fed player, fed prisoners (members of the empire) could be converted into colonists of the empire.
You definitely explained it correctly. The only issue that I can see with your idea is that it would cost money to implement and would not generate any return (revenue/profit) on the investment from Cryptic.
When you see "TRIBBLE" in my posts, it's because I manually typed "TRIBBLE" and censored myself.
Eh, colonists & usable doffs are much more valuable than prisoners. From Admiralty, my characters are swimming in boxed prisoners. And don't get me started on how many dozens of prisoners my Marauding Orions have thrown out because my overflow bag was overflowing.
Being able to exchange prisoners 1:1 for colonists or functional doffs would be like trading 10 EC for 100 EC. No way would they let that happen.

I'm game. In reverse, I can turn my fed prisoners into KDF colonists. Or refugees. Or, well, ANYTHING. Because prisoners are completely worthless to Fed captains.
Not completely...you can use the prisoners on fleet holding that basically require any kind of civilian doff...plus there is a doff mission to turn in prisoners from the security officer at ESD
